Many economists (and sociologists) introduce game theory with an example, the prisoners’ dilemma: There are two burglars in this game, Bonnie and Clyde. The police are catching them on the spot. This is enough evidence for a 2-year sentence but the police know they have committed far more serious crimes, which would carry a 10-year sentence if there were proof. First, the police separate the two in different cells to prevent communication. Then they explain that if only one confesses to all jointly committed crimes by ratting the other one out, that person would earn a reduced sentence of 1 year in prison as a key witness, while the other would get the maximum sentence (10years). However, if both confess, the sentence would be 8 years. Figure 9.1 illustrates the options to Bonnie and Clyde. Of course, if both would not confess, the sentence could only be for the last burglary (2 years).

It is evident that Bonnie and Clyde can reach the best mutual outcome by not confessing; this requires trust. However, there is an incentive for each to confess by the possibility to reduce the sentence to 1 year. If Bonnie assumes that Clyde will confess, then her best option is also to confess (8years instead of 10); if she assumes that he will not confess, then her best option remains confessing ( 1 instead of 2 years). The same holds true for Clyde: Confessing is for both the dominant strategy.

Many times, we can make decisions without bothering about the action of others but also very often, we have to take someone else’s decisions into account. If the parties act rationally in such a situation, then we are looking at strategic decision-making. Bonnie and Clyde were looking at a strategic decision, and game theory is the study of strategic decision-making. A game is thus any situation where individuals must choose strategically. While all games have players, strategies and outcomes do not all have an equilibrium outcome. Games differ vastly in their complexity. The prisoners’ dilemma is a simple game with an equilibrium outcome (both confess).

Decision-makers are called players. These can be individuals, firms, or other entities. All players are assumed to act rationally, i.e. they are optimizing their utility or maximizing their profits. Bonnie and Clyde are the players in the prisoners’ dilemma – not the police who are just setting the outcomes of the game.

Strategies are the possible actions that players can choose; they are well-defined. Sometimes one strategy is dominant: Whatever the other player is doing, such a strategy provides the best outcome for the other. Confessing is a dominant strategy for Bonnie and Clyde.

The possible outcomes of games are called payoffs. Players have a preference order for the available payoffs. The payoff for the dominant strategy in the prisoners’ dilemma is an 8-year prison sentence for both players.

Jehle and Reny (2011, p. 305) provide a formal definition with $x$ denoting the Cartesian product of all strategies. As game theory uses mathematics to describe the problems and to develop solutions to games, formal definitions become indispensable.
